How does a Vocoder work? What is it capable of doing?

My explanasion is not the most proffesional one, but...I'll try!

The history of the vocoder starts long long time ago, before the phone was inventioned.
The basic idea behind it is to take human voice and to "transmit" it from one place to another, but not in the radio wave form (like radio...) but in lines (like phone lines...).

Todyas music vocoders try to copy the old process by taking an audio sample (for example human voice speech) and "wear" on it a synth.
The effect is that you'll be able to play the synth and affect the audio sample to sound in the same sound like the synth, and offcourse you can play the synth or add chords and it will be heard that the synth you have play with "talk" or "sing" your audio sample.

It is used alot in house music tracks....

And don't forget there are alot of vocoders, there are hardware vocoders (one I really like is the Korg Vocoder) and there are many VST vocoders (Steinberg, Orange, NI Vokator and more...).

I use the Creamware Pulsar soundcard and I got there a really good one, which can be connected to any synth you want....

i dont know about the phone (your 1'st part of explanation)
but about the process you are fully right - but also there is a big difference between hard/soft vocoders
